Subsidiary and branch are taxed similarly; however, there are some differences. Below is the summary of the key features and differences between Japanese subsidiary vs. branch.<!--more--><\/p>\n<h2>Legal form and classification under Japanese tax law<\/h2>\n<p><span style=\"text-decoration: underline;\"><strong>Subsidiary<\/strong><\/span><br \/>\nIn general, a Japanese subsidiary can either be a Kabushiki Kaisha or Godo Kaisha. They have a separate legal personality from a parent corporation. For Japanese tax purposes, they fall into the category of domestic corporations.\u00a0 Any income recognized by the domestic corporation is subject to Japanese corporate tax.<\/p>\n<p><strong><span style=\"text-decoration: underline;\">Branch<\/span><\/strong><br \/>\nJapanese branch creates a permanent establishment (<strong>PE<\/strong>) of a foreign corporation.\u00a0 \u00a0Head office and Japanese branch have a same legal personality.\u00a0 In this case, profit and loss attributed to Japan branch are subject to Japanese corporate tax.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter wp-image-1215 size-full\" src=\"https:\/\/suga-taxfirm.com\/wp-content\/uploads\/2018\/03\/subco-vs-branch.png\" alt=\"Japanese subsidiary vs. branch\" width=\"576\" height=\"367\" srcset=\"https:\/\/suga-taxfirm.com\/en\/wp-content\/uploads\/2018\/03\/subco-vs-branch.png 576w, https:\/\/suga-taxfirm.com\/en\/wp-content\/uploads\/2018\/03\/subco-vs-branch-300x191.png 300w, https:\/\/suga-taxfirm.com\/en\/wp-content\/uploads\/2018\/03\/subco-vs-branch-414x264.png 414w\" sizes=\"auto, (max-width: 576px) 100vw, 576px\" \/><\/p>\n<h2>Effective tax rate<\/h2>\n<p>Japanese corporate taxes are composed of two (2) national taxes and two (2) local taxes.<\/p>\n<p>Effective tax rate below includes following taxes:<\/p>\n<ul>\n<li>Corporation tax (national)<\/li>\n<li>Local corporation tax (national)<\/li>\n<li>Corporate inhabitant income tax (local); and<\/li>\n<li>The income-based portion of enterprise tax (local).<\/li>\n<\/ul>\n<p>However, it does not include enterprise taxes based on measures other than income, which is so-called \u201cSize-based Enterprise Taxation.\u201d<\/p>\n<p><span style=\"text-decoration: underline;\"><strong>Subsidiary<\/strong><\/span><br \/>\nThe effective rate varies depending on the amount of paid-in capital of\u00a0a subsidiary.<\/p>\n<p>Where the paid-in capital of a company is JPY 100 million or less, the effective tax rate in the Tokyo area is approximately 34.6%.<\/p>\n<p>On the other hand, where the paid-in capital of a company is more than JPY 100 million, the effective tax rate in the Tokyo area is approximately 30.6%. However, in this case, the company is subject to the Size-based Enterprise Taxation.<\/p>\n<p><span style=\"text-decoration: underline;\"><strong>Branch<\/strong><\/span><br \/>\nIn general, the same rules as Subsidiary should apply. However, the paid-in capital of Japan branch, to determine whether it exceeds JPY 100 million depends on the amount of its head office.<\/p>\n<h2>Size-based Enterprise Taxation<\/h2>\n<p><span style=\"text-decoration: underline;\"><strong>Subsidiary<\/strong><\/span><br \/>\nWhere the paid-in capital of a subsidiary is more than JPY 100 million, the company is subject to the Size-based Enterprise Taxation in addition to corporate income taxes. There are \u201cvalue-added basis enterprise tax\u201d and \u201ccapital basis enterprise tax.\u201d<\/p>\n<p>Broadly, value-added basis enterprise tax in Tokyo is calculated as 1.26% of the sum of wages, net interest, net rent and taxable income for the year. Also, capital basis enterprise tax in Tokyo is calculated as 0.525% of the sum of paid-in capital and capital surplus.<\/p>\n<p><span style=\"text-decoration: underline;\"><strong>Branch<\/strong><\/span><br \/>\nGenerally, the same rules as Subsidiary should apply. However, capital basis enterprise tax for Japan branch should be taxed on an adjusted capital amount of a foreign corporation prorated by the number of employees in Japan branch out of the entire number of employees of the foreign corporation.<\/p>\n<h2>Inhabitant tax per capita<\/h2>\n<p><span style=\"text-decoration: underline;\"><strong>Subsidiary<\/strong><\/span><br \/>\nInhabitant tax per capita is a kind of minimum local corporation tax imposed based on the total amount of paid-in capital and capital surplus (and the number of employees working in Japan). This tax should be imposed every fiscal year even if the entity realizes a tax loss in a fiscal year.<\/p>\n<p>For a subsidiary, the tax should be imposed based on the subsidiary&#8217;s paid-in capital and capital surplus.<\/p>\n<p><span style=\"text-decoration: underline;\"><strong>Branch<\/strong><\/span><br \/>\nFor a Japan branch, the tax should be imposed based on the headquarters&#8217; paid-in capital and capital surplus, converted to JPY.\u00a0 As a result, if the headquarters is a large corporation, inhabitant tax per capita may be high even if the business in Japan is small.<\/p>\n<p>For reference, below is the matrix of inhabitant tax per capita in Tokyo, assuming only one office and fewer than 50 employees.<\/p>\n<div class=\"tax-table-wrapper\" style=\"margin-left: auto !important; margin-right: auto !important; width: fit-content;\">\n<p style=\"text-align: right; margin-top: 0; margin-bottom: 2px; line-height: 1.2;\">( JPY)<\/p>\n<div class=\"s_table\"><table class=\"simple-table\" style=\"height: 180px;\">\n<thead>\n<tr style=\"height: 30px;\">\n<th style=\"height: 30px; background-color: #002060; color: #ffffff;\">Sum of paid-in capital and capital surplus<\/th>\n<th style=\"height: 30px; background-color: #002060; color: #ffffff;\">Per capita<\/th>\n<\/tr>\n<\/thead>\n<tbody>\n<tr style=\"height: 30px;\">\n<td class=\"left\" style=\"height: 30px;\">10 million or less<\/td>\n<td class=\"right\" style=\"height: 30px; text-align: right;\">70,000<\/td>\n<\/tr>\n<tr style=\"height: 30px;\">\n<td class=\"left\" style=\"height: 30px;\">More than 10 million to 100 million or less<\/td>\n<td class=\"right\" style=\"height: 30px; text-align: right;\">180,000<\/td>\n<\/tr>\n<tr style=\"height: 30px;\">\n<td class=\"left\" style=\"height: 30px;\">More than 100 million to 1 billion or less<\/td>\n<td class=\"right\" style=\"height: 30px; text-align: right;\">290,000<\/td>\n<\/tr>\n<tr style=\"height: 30px;\">\n<td class=\"left\" style=\"height: 30px;\">More than 1 billion to 5 billion or less<\/td>\n<td class=\"right\" style=\"height: 30px; text-align: right;\">950,000<\/td>\n<\/tr>\n<tr style=\"height: 30px;\">\n<td class=\"left\" style=\"height: 30px;\">More than 5 billion<\/td>\n<td class=\"right\" style=\"height: 30px; text-align: right;\">1,210,000<\/td>\n<\/tr>\n<\/tbody>\n<\/table><\/div>\n<\/div>\n<h2>Special corporate surtax for a specific family corporation<\/h2>\n<p><span style=\"text-decoration: underline;\"><strong>Subsidiary<\/strong><\/span><br \/>\nA special surtax for family corporations may apply to a subsidiary if more than 50% of shares in the parent company are ultimately owned by an individual and their family (including other subsidiaries of the family) and meets other conditions related to the amount of paid-in capital and retained earnings etc.<\/p>\n<p><span style=\"text-decoration: underline;\"><strong>Branch<\/strong><\/span><br \/>\nThe special surtax for family corporations does not apply to a Japan branch, regardless of its ownership structure.<\/p>\n<h2>Loss carry forward<\/h2>\n<p><span style=\"text-decoration: underline;\"><strong>Subsidiary<\/strong><\/span><br \/>\nA subsidiary can carry forward net operating loss (<strong>NOL<\/strong>) for subsequent ten (10) years (nine years if the company recognized the NOL in fiscal years commenced on or before March 31, 2018).<\/p>\n<p>The use of NOL is limited to 50% of current year taxable income (55% or more if the company utilizes the NOL in fiscal years commenced on or before March 31, 2018).<\/p>\n<p>However, this limitation does not apply to small and medium-sized enterprises (<strong>SME<\/strong>). A subsidiary can be the SME if its paid-in capital is JPY 100 million or less <strong><span style=\"text-decoration: underline;\">and<\/span><\/strong> paid-in capital of parent companies which wholly own the Subsidiary (directly or indirectly) is JPY 500 million or less.<\/p>\n<p>Note that a corporate taxpayer who applied for blue form tax return status\u00a0can apply the NOL carry-forward rules.<\/p>\n<p><span style=\"text-decoration: underline;\"><strong>Branch<\/strong><\/span><br \/>\nGenerally, the same rules as Subsidiary should apply. However, the paid-in capital of Japan branch, to determine SME status depends on the amount of its head office.<\/p>\n<h2>Deductibility of related party interest<\/h2>\n<p><span style=\"text-decoration: underline;\"><strong>Subsidiary<\/strong><\/span><br \/>\nInterest on an intercompany loan paid to an offshore related entity is generally deductible. However, it should be subject to withholding tax at a rate of 20.42% unless reduced or exempt rate under a relevant tax treaty is applicable.<\/p>\n<p>Also, interest deduction of intercompany loan might be restricted by the application of followings rules under the Japanese domestic tax law:<\/p>\n<ul style=\"list-style-type: disc;\">\n<li>Transfer pricing;<\/li>\n<li>Thin capitalization rule; and<\/li>\n<li>Earning stripping rules.<\/li>\n<\/ul>\n<p><span style=\"text-decoration: underline;\"><strong>Branch<\/strong><\/span><br \/>\nGenerally, the almost same rule as Subsidiary should apply. However, thin capitalization rule does not apply to Japan branch; instead, Japan branch should be subject to another interest restriction rules.<\/p>\n<h2>Intra-company transaction (only related to Japan branch)<\/h2>\n<p>In the case of a Japan branch, there might be intra-company transactions (e.g., transaction between Japan branch and its foreign head office).<\/p>\n<p>Under the Japanese domestic tax law, Japan branch can generally recognize the intra-company transaction in the calculation of its taxable income as long as these transactions are reasonable in light of respective\u00a0functions performed by Japan branch and head office.<\/p>\n<p>However, intra-company loan interest or royalty, etc. should be disregarded if there is a provision under the relevant tax treaty to deny these transactions. Note a Japan branch which is operating banking business etc. can recognize intra-company loan interest even in this case with some restrictions.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter wp-image-1219 size-full\" src=\"https:\/\/suga-taxfirm.com\/wp-content\/uploads\/2018\/03\/itrainterloan.png\" alt=\"Inter-company vs. Intra-company\" width=\"573\" height=\"318\" srcset=\"https:\/\/suga-taxfirm.com\/en\/wp-content\/uploads\/2018\/03\/itrainterloan.png 573w, https:\/\/suga-taxfirm.com\/en\/wp-content\/uploads\/2018\/03\/itrainterloan-300x166.png 300w\" sizes=\"auto, (max-width: 573px) 100vw, 573px\" \/><\/p>\n<h2>Director remuneration<\/h2>\n<p><span style=\"text-decoration: underline;\"><strong>Subsidiary<\/strong><\/span><br \/>\nIn most cases, a subsidiary has at least one Japanese resident director (although\u00a0it may not be required for Japanese legal purposes).<\/p>\n<p>In general, director\u2019s remuneration is deductible only if it is paid on a monthly fixed basis.<\/p>\n<p>Also, bonus payments made to a director of the subsidiary are generally not deductible unless the bonus payment meets certain conditions.<\/p>\n<p><span style=\"text-decoration: underline;\"><strong>Branch<\/strong><\/span><br \/>\nJapan branch needs to have a Japanese resident branch manager who is registered as a representative in Japan.<\/p>\n<p>Unlike the directors of the subsidiary, the branch manager can be treated as an employee for Japanese tax purposes. Therefore, restriction rules regarding monthly fixed base salary and bonus for directors do not apply to the branch manager.<\/p>\n<p>Please note, however, there is \u2018deemed director\u2019 rules under Japanese domestic tax law.\u00a0 Employees who engage in the management of the corporation are treated as directors for tax purposes.<\/p>\n<h2>Profit repatriation<\/h2>\n<p><span style=\"text-decoration: underline;\"><strong>Subsidiary<\/strong><\/span><br \/>\nDividends from an unlisted Japanese subsidiary are subject to withholding tax at a rate of 20.42% under Japanese domestic law. This withholding tax rate can be reduced or exempt by the application of the relevant tax treaty.<\/p>\n<p><strong><span style=\"text-decoration: underline;\">Branch<\/span><\/strong><br \/>\nA branch can remit its earnings to the head office free of Japanese withholding tax.<\/p>\n<p style=\"text-align: center;\">&#8212;&#8212;&#8212;&#8212;<\/p>\n<p>This post is a summary based on the applicable tax laws and regulations of Japan effective as at the date hereof.
